AI Optimism Returns, but Markets Await the Fed’s Next Move

Fundamental Overview

Financial markets remain caught between improving sentiment around artificial intelligence and persistent uncertainty over monetary policy, geopolitical tensions and the sustainability of technology investment.

Anthropic’s proposed IPO has brought renewed attention to the AI sector. Its reported revenue growth is encouraging, but substantial losses and enormous capital expenditure requirements continue to raise questions about valuations and long-term profitability.

Attention now turns to Wednesday’s Federal Reserve decision, alongside Australian inflation, the UK Budget and the Bank of Canada’s expected rate decision. The ECB and Bank of Japan will follow later in the week. Stronger-than-expected Japanese core inflation adds another dimension to the outlook for interest rates and the yen.

Risk Sentiment

Market sentiment remains mixed, with a tentative shift towards risk-on conditions rather than a confirmed recovery.

US equity indices have recovered from last week’s aggressive selling, supported by renewed AI enthusiasm and expectations of solid technology earnings. However, bond yields remain subdued, and the unusual combination of weaker equities and falling yields has complicated traditional risk-on and risk-off relationships.

The Middle East conflict and elevated oil prices remain important risks, although attention has temporarily shifted towards earnings and central bank decisions.

Technical Overview

US Indices: The S&P 500 and NASDAQ are attempting to establish higher lows following last week’s sell-off. Important support levels must hold for the buy-the-dip opportunity to remain attractive.

US Dollar and Yen: EUR/USD remains range-bound, while USD/JPY continues to consolidate. The Bank of Japan’s upcoming decision could provide a catalyst for yen strength.

Gold: A potential bullish breakout remains under consideration, although confirmation is required before establishing a stronger directional bias.

US Oil: Following the recovery towards $103.90, oil has struggled to establish fresh highs. A break below $101.34 would favour further downside, while a move above $103.90 would reopen the bullish scenario.

Focus for Today

The priority is to assess whether improving AI sentiment can develop into sustained equity strength ahead of the Federal Reserve decision.

Potential opportunities remain in US equity buy-the-dip setups, a confirmed gold breakout and a possible oil sell trade below $101.34.

Patience remains essential. With markets still consolidating, maintaining flexibility and waiting for confirmed price action is preferable to forcing trades before major economic announcements.
